ABSTRACT While it is generally believed that insulating cost allocations help managers focus their attention on their own actions and shield them from the actions of others, non-insulating schemes can have appeal by encouraging teamwork and/or mutual monitoring among divisions. In this paper, we demonstrate that non-insulating allocations can induce fruitful cooperation among parties even when teamwork and mutual monitoring are nonissues. In particular, we show that in the case of intra-firm trade governed by transfer pricing, non-insulating allocations can permit one division to internalize b

Although the subject of cost allocation has been extensively discussed in the literature of political economics, it has been generally neglected in mathematical literature. However, cost allocation affords a practical extension of fair-division techniques–one that is readily accessible to secondary school students and that gives them a simple yet powerful application of mathematics to real-world problem solving. A study of the concepts and the mathematics involved in cost allocation is most appropriate in a discrete mathematics course or a modeling course, but a case can be made for including

Investment decisions frequently require coordination across multiple divisions of a firm. This paper explores a class of capital budgeting mechanisms in which the divisions issue reports regarding the anticipated profitability of proposed projects. To hold the divisions accountable for their reports, the central office ties the project acceptance decision to a system of cost allocations comprised of depreciation and capital charges. If the proposed project concerns a common asset that benefits multiple divisions, then our analysis derives a sharing rule for dividing the asset among the users.

We develop a theory of firm scope and structure in which merging two firms allows the integrated firm's top management to allocate resources that are costly to trade. However, information about their use resides with division managers. We show that establishing truthful upward communication raises the cost of inducing managerial effort compared with stand-alone firms. This effect dominates a positive effect on effort driven by competition for the firm's resources. We derive predictions about optimal firm scope and structure. In particular, we show why it is optimal to separate the tasks of all

As the prevalence of consortial licenses for electronic products increases, consortia face decisions about how to allocate costs for these products among participating libraries. Although there are a number of possible formulae for this, some are problematic in that they result in inequitable cost allocations in certain circumstances. Several methods for apportioning costs within consortia are discussed, including equal division by institution and proportional division by institutional FTE, as well as a combination of these. Other methods evaluated include proportional distribution of cost sav

The analysis considers a decentralized firm in which central management can institute different transfer pricing policies to motivate divisional managers to undertake investment and production decisions. Some well-known properties of the methods are identified: a transfer price that uses a markup over and above actual costs can provide investment incentives but leads to sub-optimal resource allocati
