Abstract:
[This paper responds to “Monetary and Exchange Rate Policies for International Financial Stability: A Proposal,” by Ronald I. McKinnon, in this same issue.] For over ten years, Ronald McKinnon has advocated a new monetary system centered on fixed exchange rates between the Japanese yen, the German mark, and the U.S. dollar. His proposal has fallen on fertile soil because the dramatic volatility in exchange rates makes the financial press and the business community grasp for ready answers. McKinnon's scheme seems to solve the problem of currency instability and to judge from his presentation there are only merits and not one shortcoming. In fact, however, there is little theoretical or empirical basis for his standard. To support this criticism, I will first summarize several of McKinnon's key propositions and prescriptions and then review these in a critical spirit.

[This paper responds to “Monetary and Exchange Rate Policies for International Financial Stability: A Proposal,” by Ronald I. McKinnon, in this same issue.] While McKinnon's criticisms of the regime of floating exchange rates are almost entirely justified, I argue that both his analysis and his diagnosis are flawed. His analysis presupposes a very special set of parameters which result in changes in the budget deficit leading to equal changes in the trade balance while leaving output unchanged. In fact, achieving this result requires also changes in relative prices, which are best induced by changes in exchange rates. This points to one of the four important social functions of exchange rate flexibility that are denied or ignored by McKinnon and that would be forfeited under his proposal. In contrast, target zones offer escape from the major costs of floating while retaining the important advantages that flexible rates offer.

Abstract:
This study analyses financial liberalisation in Trinidad and Tobago within the context of the McKinnon–Shaw model. The broad objective of this article is to empirically investigate the validity of both the McKinnon complementarity hypothesis and the Shaw debt intermediation model in relation to Trinidad and Tobago. These two models purport that persuasive government intervention and involvement in the financial system through the regulatory and supervisory network, particularly in controlling interest rates and allocation of credit, tend to distort financial markets. Therefore, by the removal of administrative controls on the assets portfolio and pricing behaviour of financial institutions, interest rates will rise to levels that will result not only in increased savings and loanable funds but also in a more efficient allocation of these funds, providing, in turn, stimuli for economic growth. Utilising the cointegration approach, the empirical analysis is conducted with annual data from 1970 to 2001. The empirical results support both the McKinnon complementarity hypothesis and the Shaw debt intermediation hypothesis in the long run. That is to say, real interest rates have a significant influence on savings in the long run. However, the results indicate that the real interest rate plays an insignificant role in the Error Correction Model in the short run for both the McKinnon and Shaw theories. Hence, this article provides empirical validity for the McKinnon–Shaw financial liberalisation theory in Trinidad and Tobago over the long run. Thus policy makers should take explicit account of this result in the formulation of financial policy. The sustainability of this policy, however, depends on the appropriateness of other fiscal, monetary incomes and exchange rate policies.

The role of interest rates in the development process has been studied extensively in recent years. Following upon the seminal work of McKinnon (1973), there have been a number of theoretical and empirical studies examining the relationship between financial development and economic growth, the effect of changes in real interest rates on savings and investment, and more generally, the pros and cons of a market-oriented financial system.1 Broadly speaking, there is now ample empirical evidence supporting the original claim by McKinnon [10] that there is a positive association between the degree of development of the financial sector, resulting primarily from a freer structure of interest rates, and the overall economic performance of developing countries.

The equine placenta being epitheliochorial, is a barrier to immunoglobulins, which means that the foal is unable to receive passive immunity (Davies Morel, 2003) other than a small quantity of IgM which is synthesised in utero. McClure (as cited in McKinnon and Voss, 1993) suggests that the most significant component of passive immunity passed to foals, is that obtained from colostral immunoglobulins. When the foal ingests the colostrum and absorbs the antibodies therein, a temporary protection is provided until autogenous production of immunoglobulins reaches protective levels (McClure as cited in McKinnon and Voss, 1993). It is highly important that the foal receives colostrum within the first 24 hours and preferably within the first 12 hours of life (Davies Morel, 2003). This enables immunoglobulins to be absorbed by enterocyte cells lining the small intestine which are controlled by cortisol, and over time are replaced by ones which are unable to absorb proteins. For foals where colostrum is not readily available (for example, if the foal is orphaned at birth), then stored colostrum could be used. However, it is postulated that IgG integrity could be compromised by freezing, and consequently, thawing of the colostrum. The aim of this experiment is to evaluate five thawing methods for their ability to preserve IgG content of stored colostrum.

Ronald McKinnon contributed crucially to our knowledge of the key role of savings, investment and financial intermedication in economic growth. Financial repression by governemt spending on consumption and repressed interest rates leads to low savings which finances investment, thus slowing growth. This is Ron’s message even today. He has castigated the U.S. monetary authorities for falling into a “policy trap” of repressing interest rates, presumably to foster investment and growth. In fact, Ron points out that zero rates deter savings and thus punish both investment and growth.
