Abstract:

The risk matrix may appear to be a simple and effective tool that is commonly used to provide an overview of risk. Previous research indicates that risk matrices contain many weaknesses which may impact the outcome of risk assessment. This thesis gives examples of strengths and weaknesses of risk matrices with focus on several types of risk ranking reversals, specifically classification ranking reversals. The constructor and the user of a risk matrix should be aware of the implications that risk ranking reversals may cause, and that these cannot be easily mitigated.

This thesis has treated the subject of DCC-GARCH model’s forecasting ability and Value-at- Risk applications on the Scandinavian foreign exchange market. The estimated models were based on daily opening foreign exchange spot rates in the period of 2004-2013, which captured the information in the financial crisis of 2008 and Eurozone crisis in the early 2010s. The forecasts were performed on a one-day rolling window in 2014. High dimensional covariance matrix estimation is considered in the context of empirical asset pricing. In order to see the effects of covariance matrix estimation on asset pricing, parameter estimation, model specification test, and misspecification problems are explored.
